Does anybody have a solution to the terible sight picture distorted by the charging handle? I was thinking of milling down the knob.

If you mill down the knob then you will have less to hang on to **** it.
Get an M1 and you won't have that problem. :D

You don't use the rear sight when using a 1921 / 1927 or 1928 TSMG. Simply "look through" the rear sight and use the ACTUATOR ears as your rear sight. The Lyman sight was over-kill for a SMG and was quickly replaced by simple stampings that were more effective in cost and usage.
